In one minute

  • An audit opinion says the statements present fairly, in all material respects, in conformity with US accounting principles. Every word of that is a limit.
  • A large company's auditor also opines separately on internal control over financial reporting.
  • Critical audit matters are the auditor's own list of the hardest judgements, and the report states plainly that naming one is not a separate opinion on it.

An audit report is two or three pages at the front of the financial statements, and most readers skip it because it looks identical every year.

It is worth reading once carefully, because what it asserts is narrower than most people assume and what it names is unusually useful.

Caterpillar's fiscal 2025 audit report, in four parts

What the report contains

  1. Who signed it: PricewaterhouseCoopers LLP, Dallas, Texas, PCAOB Firm ID 238.
  2. An opinion that the consolidated financial statements present fairly, in all material respects, the financial position as of 31 December 2025 and 2024 and the results and cash flows for each of the three years then ended, in conformity with accounting principles generally accepted in the United States of America.
  3. A separate opinion that the company maintained, in all material respects, effective internal control over financial reporting as of 31 December 2025, based on the 2013 COSO framework.
  4. One critical audit matter: the product warranty liability, which was $1,626 million at 31 December 2025.

Reading the opinion sentence

Three phrases do the work.

"Present fairly" is not "are correct". It is a judgement that the statements, as a whole, convey the financial position without material distortion.

"In all material respects" is the threshold. An error too small to change a reader's decision is not a reason to qualify an opinion, and materiality is set by the auditor using judgement.

"In conformity with accounting principles generally accepted in the United States" is the standard being applied. The statements are measured against the rules, not against economic reality, and a figure can be fully compliant and still a poor description of a business.

Critical audit matters

Since the standard took effect, the report also names the matters that were communicated to the audit committee, relate to material accounts, and involved especially challenging, subjective or complex auditor judgement.

Caterpillar's fiscal 2025 report names one: the product warranty liability. It explains why, citing the significant judgement in management's estimate of historical claim rates and the specialists needed to evaluate it.

The report also states, in its own words, that communicating a critical audit matter does not alter the opinion on the statements taken as a whole, and that the auditor is not providing a separate opinion on that matter or on the accounts it relates to.

That disclaimer is the point. A critical audit matter is a signpost, not a warning, and it tells a reader where the hard judgements were.

The four things an audit does not do

The internal control opinion is a genuine addition, because it addresses the system that produces the numbers rather than the numbers themselves. A material weakness reported there is a statement that the machinery could have produced an error, which is worth more attention than most readers give it.

When it changes

An opinion is described as unqualified when it is clean. A modified opinion is rare in large US filings and serious. A going concern paragraph, raising substantial doubt about the entity's ability to continue, is a separate disclosure within an otherwise clean report.

Two 8-K item codes connect to this. Item 4.01 reports a change of auditor and any disagreements. Item 4.02 reports that previously issued statements should no longer be relied upon, which is the audit process reaching the opposite conclusion after the fact.

What does 'present fairly, in all material respects' assert?

  1. That every figure is exactly correct
  2. That the statements as a whole convey the position without distortion large enough to matter, measured against US accounting principles
  3. That the business is financially sound

Show the answer

Answer: B.

Materiality is a threshold set by auditor judgement, and the standard applied is conformity with the accounting rules rather than economic accuracy.

What is a critical audit matter?

  1. A finding that the accounts are wrong
  2. An account involving especially challenging or subjective auditor judgement, named without a separate opinion on it
  3. A qualification of the opinion

Show the answer

Answer: B.

Caterpillar's 2025 report names one, the product warranty liability, and states that communicating it does not alter the opinion and is not a separate opinion on that account.

A large company's auditor issues how many opinions in the annual report?

  1. One, on the financial statements
  2. Two: one on the financial statements and one on internal control over financial reporting
  3. One for each year presented

Show the answer

Answer: B.

Caterpillar's report opines on the statements and, separately, that effective internal control was maintained as of 31 December 2025, based on the 2013 COSO framework.

  • PCAOB auditing standards on the auditor's report, which require the communication of critical audit matters and the statement that doing so provides no separate opinion.
  • Section 404 of the Sarbanes-Oxley Act of 2002, on management's assessment and the auditor's attestation on internal control over financial reporting.

What this leaves out

  • The Caterpillar report is one company's for one fiscal year. It is not a statement about the company today and not a view on any security.
  • The internal control opinion is required only for certain filers. Smaller reporting companies and newly public companies are exempt from the auditor attestation.
  • The table of what an audit does not assert is a summary written for this lesson, not a quotation from any report.
  • Nothing here is legal advice, and nothing here is advice about any security or about any auditor.
