Lesson 6 of 9

The operating framework, described

What a central bank does day to day, taken from its own published statements. This lesson describes the machinery and evaluates none of it.

In one minute

  • The Federal Reserve sets a target range for the federal funds rate and steers the market rate into it using rates it administers directly, rather than by rationing reserves.
  • The main administered rate is the rate paid on reserve balances held by banks, with standing repo and reverse repo facilities on either side of it.
  • Under an ample reserves framework the quantity of reserves is kept large enough that short-term rates are governed by those administered rates rather than by scarcity of reserves.

The next courses are about what credit conditions do. Before that it is worth knowing, factually, what the institution at the centre of them actually does. This lesson describes and does not judge.

The rates in force after the July 2026 meeting

What the Implementation Note states

  1. The target range for the federal funds rate: 3 1/2 to 3 3/4 percent.
  2. Interest on reserve balances, the rate paid to banks on balances held at the Federal Reserve: 3.65 percent.
  3. Overnight reverse repurchase agreements, offered at 3.5 percent, with a limit of $160 billion per counterparty per day.
  4. Overnight repurchase agreements, offered at 3.75 percent.
  5. The primary credit rate, the rate charged for direct lending to banks: 3.75 percent.
  6. The balance sheet, with the open market desk directed to buy Treasury bills and, if needed, other Treasury securities maturing within three years, in order to maintain an ample level of reserves.
The target range is the objective. The rates below it are the tools used to hold the market rate inside it.Source: Federal Reserve Implementation Note, 29 July 2026.

How the rates fit together

The target range is a statement of where the Federal Reserve wants an overnight rate between banks to sit. It does not set that rate by decree.

Instead it sets rates at which it will itself deal, and those become reference points. A bank with a balance at the Federal Reserve earns the rate paid on reserve balances, so it has little reason to lend overnight much below that. A counterparty with cash can place it in the reverse repo facility at the offered rate, which puts a floor under what that cash will accept elsewhere. The repo facility and the primary credit rate sit above, as places to borrow, which caps how far the market rate can rise.

What ample reserves means

An older way of operating kept reserves scarce, so that the price of reserves moved as their quantity was adjusted. The framework described in the note does not work that way. Reserves are kept plentiful, and the level is maintained by buying securities as needed, which is what step six directs.

With reserves plentiful, their quantity is no longer what determines the overnight rate. The administered rates do. That is the substantive difference between the two arrangements and it is the reason the balance sheet and the policy rate are managed as separate matters.

Why this lesson stops here

Because there is nothing to evaluate without leaving the boundary this track set. The machinery above is a published fact about institutional arrangements on a stated date.

What this tradition argues about credit, interest rates and production is argued in the courses that follow, and it is argued as theory. Whether any of these arrangements should exist is a policy question, several of the authors in this track had strong views about it, and none of those views appears here.

How does the Federal Reserve steer the federal funds rate under this framework?

  1. By instructing banks what rate to charge
  2. By setting rates at which it will itself deal, which become the alternatives every participant compares against
  3. By rationing the quantity of reserves

Show the answer

Answer: B.

The Implementation Note sets administered rates and a target range. Rationing reserves is the older arrangement that the ample reserves framework replaced.

What does ample reserves mean?

  1. That banks must hold a fixed percentage of deposits
  2. That reserves are kept plentiful enough that their quantity no longer determines the overnight rate
  3. That the central bank holds no securities

Show the answer

Answer: B.

With reserves plentiful, administered rates govern short-term rates. The note directs purchases of short-dated Treasury securities to maintain that level.

What was the target range stated in the July 2026 Implementation Note?

  1. 3 to 3 1/4 percent
  2. 3 1/2 to 3 3/4 percent
  3. 4 to 4 1/4 percent

Show the answer

Answer: B.

The note of 29 July 2026 states that range, with interest on reserve balances at 3.65 percent inside it.

What this leaves out

  • This is a heterodox tradition. The mainstream account of the same phenomenon differs, and nothing here is a forecast or a view on any security.
  • Every rate above is stated as at 29 July 2026 and is changed regularly. A reader checking later should read the current note rather than trusting these figures.
  • This lesson describes an operating framework. It takes no position on whether the framework is desirable, on what the rate should be, or on what it will be, and it is the only lesson in this track that reports an institution's own arrangements.

A theory, not a measurement

Lesson 6 of 9 of Money, banking and credit. It defines a term the rest of the theory is built on. The capital and the interest in it belong to an economy rather than to a filing, and neither appears on any balance sheet you hold.
