Lesson 1 of 6
The question a value answers
What a number with a currency sign on it is for, the three questions it does not answer, and the two conditions that have to hold before one is worth computing.

In one minute
- A value answers one question: what a stream of cash is worth to you at your own required return.
- It does not answer what the company will earn, what anyone else thinks it is worth, or what the price does.
- Two conditions have to hold before it is worth computing, and at many companies they do not.
Before any arithmetic, it is worth being exact about what the number at the end of it is and what it is not, because the exercise is expensive and produces something readers routinely over-read.
What a value is, and what it is taken for
What it answers
- What this stream of cash is worth to you, at your required return.
- How sensitive that worth is to each of your assumptions.
- Which assumption you are really betting on.
What it does not
Not produced
- What the company will earn in any year.
- What the company is worth to anybody else.
- Whether the price is right, or what it does next.
The left column is what the arithmetic produces. The right column is what readers hear.
The question, stated precisely
Given a stream of cash you expect a business to produce, and a return you require for bearing the uncertainty of receiving it, what is that stream worth to you today.
Every word of that is doing work. The stream is your estimate. The required return is your choice. And the worth is to you, which is why two people with different requirements reach different values from the same statements without either of them being wrong.
The two conditions
First, the business has to produce a stream that can be estimated at all. A company with no history of positive cash generation, or one whose result is dominated by a single event, does not. The academy has a lesson on when not to build a model, and its advice is to not build one.
Second, you have to be able to defend the starting figure. The applied cyclical course spends a whole lesson producing one and reports three different answers from the same nine filings, which is what defending it actually looks like.
If either condition fails, the honest output is a range from a simpler method, or nothing at all.
What it is used for
Not to decide anything on its own. It is used to see how far the price would have to be from your number before the gap is large enough to matter, which is the margin of safety, and to find out which assumption the answer actually rests on, which the sensitivity grid does.
Both of those are uses of the model rather than of the number, and both survive the model being wrong, which it will be.

What question does a value answer?
- What the company is worth
- What a stream of cash is worth to you, at the return you require for bearing its uncertainty
- Whether the current price is too high
Show the answer
Answer: B.
Two people with different required returns reach different values from the same statements, and neither is wrong, because the question has a "to you" in it.Nine years of free cash flow have a mean of 883.3 million and a latest reading of 1,026.2 million. Which should the model start from?
- The latest, because it is the most current
- Whichever is chosen and defended, because the choice is the largest single decision in the exercise
- The lowest, to be conservative
Show the answer
Answer: B.
The lowest of the nine is 60.3 percent below the mean. Any of the three is defensible; none is correct; and the choice is made before any discounting. What two conditions have to hold before the exercise is worth running?
- A long history and a stable industry
- The business produces an estimable stream, and you can defend the starting figure
- Positive earnings and a published analyst estimate
Show the answer
Answer: B.
If either fails, the honest output is a range from a simpler method, or nothing at all.Sources

What this leaves out
- The nine-year mean used as a starting figure is an unweighted mean over a window that contains no contraction of the kind this industry has experienced, which the applied cyclical course establishes in full.
- A value computed this way belongs to whoever built it. Nothing in this course produces a figure that describes the company independently of the person holding the assumptions.
- Nothing here is a view on Toll Brothers or on any security, and no figure in this course is a forecast.
